There was a truce called on the HDCP flag since so many displays didn't support it. NO HDCP until 2010, and optional after that.

That's probably because of the upscaling your TV does from 720p to 1360x768 res. I run my Xbox 360 via VGA (as opposed to HDMI) for that reason. (Btw I have the same problem. HDMI output looks slightly "crunchy". I have a samsung display though, but it has the same native res as yours)
